Not every trading day lets a stock picker's decisions register in returns. We built a system that classifies each day in real time, then only measures alpha when the market allows it to surface.
When the market moves big, inter-stock correlations spike and idiosyncratic returns collapse. Beta dominates. It doesn't matter what your manager held. We call these Pure Beta days: high correlation, low dispersion, skill suppressed.
On normal days, correlations drop and the cross-section widens. Security selection can register. These are Alpha Opportunity days: the windows where skill, if it exists, becomes measurable. The threshold is derived from market structure, not optimized on any portfolio.
We tested the system against a broad set of rules-based factor strategies with no discretionary management, spanning the full range of style exposures. The system correctly identified no skill where none existed. No skill in, no skill detected.
Then we ran it on established active managers. Skill appeared on Alpha Opportunity days, right where the system said to look. The Pure Beta "alpha" was explained by defensive positioning, not stock selection. The research is under review at the Journal of Portfolio Management.
VIX maps to a five-level environment scale from Benign to Crisis. When volatility is low, most days are Alpha Opportunity and security selection matters. When stress climbs, Pure Beta days pile up and even the best stock pickers are dominated by market forces.
